I have set up the config so members can upload.
But when it comes to them uploading it says:

Sorry there is no album where you are allowed to upload files

Do I need to create an album and will it reconize it if I do?

No you don't have to create album. Infact your users need to create albums. When they log in tell them to click "Modify/Create Albums" and from there they can create their personal album. Once a album is created above message will not be shown.

if you want your users to be able to upload to public albums (the ones you created), go to "album properties" of the individual albums and set "visitors can upload" to "yes". This is all being explained in the docs.
